The Problem With a Lender of Last Resort

In a competitive system, if one bank over expands, the other banks will discipline it by draining it of reserves. The problem with a lender of last resort, again, is a moral hazard problem. In a sense, it under prices the assurance that it's giving and thereby creates an incentive in banks to take on bigger risks than they would if they were bearing all the cost themselves.
